What Is the Price-to-Earnings (P/E) Ratio?

The Price-to-Earnings (P/E) Ratio is one of the most commonly used financial metrics for evaluating whether a stock may be relatively expensive or inexpensive compared to its earnings.

The P/E ratio is calculated by dividing a company's current share price by its earnings per share (EPS):

P/E Ratio = Share Price ÷ Earnings Per Share (EPS)

For example, if a company's stock trades at $100 and it earned $5 per share over the last 12 months, its P/E ratio is 20. This means investors are currently willing to pay $20 for every $1 of annual earnings.

A higher P/E ratio may indicate that investors expect stronger future growth, while a lower P/E ratio may suggest slower growth expectations or that the stock is undervalued. However, a P/E ratio should never be used on its own to make investment decisions.

The appropriate P/E ratio varies significantly between industries. Technology companies often trade at higher P/E ratios because investors expect faster earnings growth, while utilities or mature industrial companies typically trade at lower valuations.

Before investing, compare a company's P/E ratio with similar businesses in the same sector rather than comparing unrelated industries.

It's also useful to evaluate the P/E ratio alongside other metrics such as Market Capitalization, revenue growth, profitability, debt levels, and future earnings expectations.

Understanding valuation metrics can help investors make more informed investment decisions, but no single ratio guarantees future performance.
